Some useful informations:
1. what is your php version? Have a look at this site to make sure your php version is supported by the current sugar version;
2. What is the memory_limit assigned into your php.ini?
3. Make sure your sugar folder is recursively writeable by the web service user;

Thanks for the suggestion andopes, although I am not sure how to find out which version of PHP I have. Anyway I looked in phpMyAdmin and this is what I found.
phpMyAdmin: 2.11.2.2
MySQL client version: 5.0.45
Server version: 5.0.37
In regards question 2, it is set to 512MB
And finally, I believe the folder is fully writable. When upgrading, it checks these aspects and everything checks out.
