Roles and Ownership

My understanding of how "reports to" should work for user definition is that if one user "reports to" another user, then the "manager" should be able to edit/etc. the objects (Leads, etc.) that are Owned by the person managed.

Is this not the case?

Is there something else I need to configure to make this work as expected?

The Reports To is not used for that but you could conceivably do so. You'd have to change the behavior of the isOwner function in data/SugarBean.php to make it work so that a Manager is considered a Owner.
